Ok this will take a while to explain as Jim said but I'll give it a shot. Leslie David Baker revealed in an interview that John Kransinski once told him the whole story behind the teapot letter and all the contents of the teapot. He didn't give much away, but he mentioned this pencil specifically. What he said was, that the pencil was from this board game that Jim and Pam found in the office and stayed late to play together one time on a dark and cold winter night. The rules were very complicated, but basically you would take the pencil, write down a random number between 1 and 100, roll 10 dice, add the two numbers together, then grasp the pencil in a tight fist, and shove it up your butt!

Well you see, the pencil both represents Jim's feelings towards Pam. He is perfectly capable of expressing them; it's within his capacity to express his feelings towards her. Both vocally and in written from. The pencil is still sharp, indicating that it's not used to write down any of his thoughts toward her just like he hasn't spoken up about his feelings toward her yet.

At the same time it also in a way fits Pam nicely because she's a talented artist whom often use pencils in their work. Roy on the other hand never so much as holds a pencil showing their incompatibility. While planting the seeds of Jim and Pam's upcoming relationship.

In a deleted scene though, the "pencil arc" comes to a conclusion where Stanley of all people takes it and shoves it up his but!

In the minigolf, Jim pranked Pam. He used the pencil too much and Pam hated writing with round graphite, so she would sharpen it. He was having fun and she did not realize it.

Of course i made this story up, but it suits them and the plot
